Toral spent last season on loan with Birmingham, making 36 Championship appearances and scoring eight goals.
Last week Spanish publication Ideal claimed the midfielder was in Granada to finalise a move to the La Liga club.
And the Spanish side have confirmed that the 21-year-old has joined on a temporary deal until the end of the season.
Granada were said to be looking to make the move permanent with a clause enabling them to buy the midfielder at the end of his loan spell and this was reportedly stalling the deal.

However, there is no mention of a future buy-out clause for Toral who is still under contract with Arsenal for one more year.
Granada tweeted: "Third signing, the young talent Jon Toral reinforces the core team."

Toral is not the only Premier League youngster to be heading to the Spanish side this summer, with a deal already agreed for Chelsea's Jeremie Boga.
Blues duo Victorien Angban and Dominic Solanke are also said to be on their way to the Estadio Los Carmenes on temporary deals.
