Gray has attracted interest from a host of Premier League clubs in recent seasons, with Liverpool, Arsenal, Tottenham and Newcastle keeping tabs on his progress.
It has also been reported that the former have a contractual right to match any fee for the 19-year-old under the terms of Jordon Ibe's loan to St Andrew's last season.
Gray was into the final 12 months of his previous deal but he has now put pen to paper for a further two years until the summer of 2018.
The England Under-20 made his breakthrough into the Blues first team during the 2014-15 campaign, scoring six league goals in 41 Championship appearances.
Manager Gary Rowett said: “From the minute I walked into the Club again, you could tell he was a special talent.
"He knows what he wants to do. He knows that one day he wants to play in the Premier League and I think he knows that if he keeps working hard on his game and keeps improving, keeps listening to people, then he can do that."
